Source text - English • Icelandic bank CDS spreads have widened to unreasonably wide levels. The economy is more robust than the recent currency slide and negative press coverage suggest. Government accusations that hedge funds mounted "concerted speculative attacks" against Iceland may be overstated - but have mobilised opinion against the perceived threat. • The three Icelandic banks have suffered repeated "rumours and sighs" alluding to imminent default - although we can't discern any event likely to trigger it. Their earnings don't feature significant sub-prime write-downs or exposure holes, and asset quality is generally good. They have diversified geographically and by business line. They face the same access to liquidity issues as many small financial institutions - but each bank has raised new private placement funding and have at least 12 months liquidity on hand. The major factor underlying weakness appears to be built by association of being Icelandic. • The three banks benefit from very strongly vocalised support from government and central bank. We doubt default would be allowed. • Icelandic bank spreads will remain more volatile than their peer group of European peripheral bank names because of the economy's small size, but they offer very attractive relative value. • Landsbanki spreads consistently outperform relative to Kaupthing and Glibnir.
